You should use mpg2 encoding for any DVD as that's the standard. Most compression is handled in your DVD authoring software. (Encore, DVD Studio Pro, etc)
Most authoring apps will allow you to set the amount of compression depending on the size of the video file(s) you plan to use on your DVD.
